How to Calculate NNN Returns Before You Buy

A pharmacy leased to a recognizable national tenant may advertise a 6.25% cap rate, but that figure alone does not tell you what your capital will earn. To calculate NNN returns accurately, an investor must look beyond the listing price and ask what income is truly collectible, what expenses remain with the owner, how the lease changes over time, and whether financing improves or reduces the result.

For many investors, triple net real estate offers a compelling combination of monthly income and limited management responsibility. The trade-off is that a single tenant, a long lease term, and a property’s future value can have an outsized effect on performance. A disciplined return analysis turns a promising listing into a decision you can defend.

How to Calculate NNN Returns From Net Operating Income

The starting point is net operating income, commonly called NOI. In a typical NNN lease, the tenant pays base rent plus some or all of the property’s real estate taxes, insurance, and maintenance costs. The more expenses the tenant is contractually responsible for, the closer NOI may be to the rent received by the owner. But “NNN” is not a substitute for reading the lease.

The basic formula is:

NOI = annual base rent + other owner income – owner operating expenses

Other owner income may include reimbursements that exceed costs, although this is less common in a clean single-tenant NNN structure. Owner expenses can include property management, accounting, legal review, asset management, lender-required reserves, unreimbursed repairs, and portions of taxes, insurance, or common-area maintenance that the lease does not pass through.

Suppose a tenant pays $300,000 in annual base rent. The landlord expects $8,000 in annual costs for accounting, legal, and minor unreimbursed expenses. The property’s NOI is $292,000, not $300,000. That distinction matters when comparing investments with apparently similar rents and cap rates.

Calculate the going-in cap rate

Once NOI is established, calculate the going-in capitalization rate:

Cap rate = NOI / purchase price

If the $292,000 NOI property is purchased for $4,800,000, the going-in cap rate is 6.08%.

$292,000 / $4,800,000 = 0.0608, or 6.08%

The cap rate gives an unleveraged snapshot of first-year income relative to price. It is useful because it allows investors to compare properties purchased with different financing structures. It is not, however, a complete measure of total return. A higher cap rate may reflect a shorter remaining lease term, a weaker tenant credit profile, a secondary location, limited rent growth, or a property type with greater reletting risk.

Separate Property Return From Investment Return

A property can have a sound cap rate while producing an unattractive return on your actual cash investment. That is why sophisticated NNN investors also calculate cash-on-cash return.

Cash-on-cash return = annual pre-tax cash flow / total cash invested

Assume the $4,800,000 acquisition is financed with a 60% loan, or $2,880,000 of debt. The down payment is $1,920,000. Add $120,000 for closing costs, lender fees, due diligence, and initial reserves, and total cash invested becomes $2,040,000.

If annual debt service is $190,000, the property’s first-year pre-tax cash flow is $102,000:

$292,000 NOI – $190,000 debt service = $102,000

The first-year cash-on-cash return is 5.0%:

$102,000 / $2,040,000 = 5.0%

This figure may be lower than the cap rate, particularly when interest rates are elevated. That does not automatically make the investment unsuitable. Financing may preserve liquidity, support a larger portfolio, and potentially increase equity growth through principal paydown. Still, leverage only helps when the property’s return and future income growth justify its cost and risk.

Model Rent Growth, Not Just Year-One Income

A long-term NNN lease is an income contract, so the rent schedule deserves the same scrutiny as the starting cap rate. Some leases provide fixed annual increases, such as 2% per year. Others increase every five years. Some have no contractual increases at all. In an inflationary environment, flat rent can reduce the real purchasing power of an investor’s income over time.

Review the lease’s remaining term and every scheduled escalation. A property with $300,000 of first-year rent and 2% annual increases will generate approximately $312,120 in base rent in year three, before considering owner expenses. A lease with no increases will remain at $300,000, even as insurance, professional fees, and capital needs may rise.

You should also determine whether increases apply during option periods. An initial 15-year lease term with several five-year renewal options may look secure, but the tenant’s option rent could be flat, below market, or tied to a formula that produces little growth. The value at resale often depends on what a future buyer will inherit at that point in the lease.

Account for Lease Structure and Costs That Can Return to the Owner

Not all triple net leases allocate risk equally. An absolute net lease generally places responsibility for nearly all property expenses, including structural components, on the tenant. A standard NNN lease may still leave the landlord responsible for roof, structure, parking lot, environmental matters, or capital replacements.

These distinctions become especially important with older buildings, specialized improvements, and properties where the tenant has meaningful control over maintenance. A roof replacement or parking lot repair can materially affect several years of cash flow if it is not reimbursable.

Before you rely on projected NOI, confirm who is responsible for taxes, insurance, HVAC, roof, structure, utilities, common areas, and capital repairs. Also examine any expense caps, audit rights, termination provisions, co-tenancy clauses in shopping centers, and casualty or condemnation language. The lease abstract is useful, but investors should verify key obligations against the executed lease and amendments.

Evaluate Tenant Credit and Location Together

NNN returns are tied to the tenant’s ability and willingness to pay rent. A national brand can provide confidence, but the corporate name on the building is only one part of the analysis. Determine whether the lease is guaranteed by the parent company, a subsidiary, franchisee, or local operating entity. Those obligations can have materially different credit quality.

Tenant financial strength, store-level sales where available, business model durability, and the property’s role in the tenant’s operating network all matter. A well-located unit with strong sales may be more likely to be renewed than a marginal site, even if both carry the same corporate logo.

Location also protects the downside if the tenant leaves. Ask whether the real estate can be leased to another user, adapted for another retail or service use, or sold to an owner-user. A higher initial return may be appropriate for a single-purpose building in a limited market because reletting costs and vacancy risk could be substantial at lease expiration.

Include Sale Proceeds for a Clearer Total-Return View

Cap rate and cash-on-cash return describe current income. For a projected five-, seven-, or 10-year holding period, model the potential sale as well. The core question is what a future buyer may pay based on the NOI and remaining lease term at the time of sale.

A simple exit-value formula is:

Estimated sale price = projected exit-year NOI / assumed exit cap rate

If year-seven NOI is projected at $330,000 and you apply a 6.75% exit cap rate, estimated gross sale price is about $4,888,889. From that amount, subtract selling costs and the remaining loan balance to estimate net equity proceeds.

The exit cap rate should not simply match today’s cap rate. A future buyer may require a higher cap rate because the lease has fewer years remaining, market interest rates have changed, the tenant’s credit has weakened, or the property has less growth ahead. Running a conservative case with a higher exit cap rate is often more useful than relying on a single optimistic forecast.

For a complete projection, combine annual cash flow, principal reduction, and estimated net sale proceeds. Investors often use an internal rate of return calculation to measure the annualized return across the entire holding period. IRR is valuable, but it is only as credible as the assumptions behind rent growth, debt terms, tenant performance, and resale value.

Consider Taxes and Your Investment Objective

Taxes can materially change the return you keep. Depreciation may shelter a portion of current cash flow, while interest expense can also affect taxable income for leveraged buyers. On disposition, depreciation recapture and capital gains can reduce net proceeds unless an investor completes a properly structured 1031 exchange.

A 1031 exchange is not a return calculation by itself, but it can preserve capital that would otherwise be paid in taxes and redeployed into another net-lease asset. Because exchange deadlines are strict and replacement-property requirements are specific, investors should coordinate early with qualified tax and legal advisors.

The right NNN investment is not always the property with the highest advertised cap rate. It is the one whose income, lease obligations, tenant profile, financing, and exit assumptions fit your need for durable cash flow and capital preservation. Careful underwriting before you buy gives every projected dollar a reason to be there.
