A Walgreens offered at a 5.25% cap rate and a regional tenant offered at a 7.25% cap rate may look like two versions of the same investment: a building, a lease, and monthly rent. They are not. Understanding how NNN cap rates work helps an investor see what the market is pricing into each property – tenant strength, lease durability, location quality, rent growth, and the risk that exists when the current lease eventually ends.
For investors pursuing passive income or identifying a replacement property for a 1031 exchange, cap rate is a useful starting point. It is not a complete answer. The right NNN acquisition is one where the cap rate aligns with the risk you are accepting and the return objectives you need to meet.
How NNN Cap Rates Work
A capitalization rate, or cap rate, is the relationship between a property’s annual net operating income and its purchase price. The basic formula is:
Cap Rate = Annual Net Operating Income ÷ Purchase Price
If a single-tenant NNN property produces $100,000 in annual net operating income and sells for $2,000,000, its cap rate is 5.0%.
$100,000 ÷ $2,000,000 = 5.0%
The calculation can also be used in reverse to estimate value. If the same property has $100,000 of NOI and buyers in the market require a 6.0% cap rate, the indicated value is approximately $1,666,667.
$100,000 ÷ 6.0% = $1,666,667
This inverse relationship drives net lease pricing: when cap rates rise, values generally fall if income remains unchanged. When cap rates compress, values rise. A relatively small change can have a meaningful effect. For example, moving from a 5.0% cap rate to a 6.0% cap rate reduces the value of a $100,000 NOI stream by more than $333,000.
In a triple net lease, the tenant generally pays property taxes, insurance, and maintenance expenses. That structure can make the income stream easier to evaluate than a property with significant landlord operating costs. Still, investors should verify exactly which expenses the tenant is responsible for, because “NNN” can mean different things across leases.
Why One NNN Property Has a Higher Cap Rate Than Another
A higher cap rate usually signals that the market sees more risk, less growth potential, or both. It does not automatically mean the property is a better bargain. Similarly, a lower cap rate does not automatically mean an investor is overpaying. The appropriate cap rate depends on what supports the rent and how durable that support is.
Tenant credit and unit-level performance
Tenant credit is often the first driver of NNN cap rates. A long-term lease guaranteed by a nationally recognized, investment-grade tenant will commonly trade at a lower cap rate than a lease with a private operator, a franchisee, or a smaller regional company. Investors are often willing to accept a lower initial yield when they have greater confidence that rent will be paid through different economic cycles.
Corporate credit alone is not enough. A non-investment-grade tenant operating a high-performing, essential business location may be more compelling than a well-known retailer in an obsolete or underperforming site. Review the guarantor, financial strength, store sales when available, occupancy costs, business model, and the role that specific location plays in the tenant’s network.
Remaining lease term
A property with 15 years remaining on a lease is generally valued differently from one with only three years left. Longer remaining term gives an investor more visibility into contractual income and pushes the re-leasing decision further into the future. Shorter-term assets may trade at higher cap rates because the buyer is taking on more near-term rollover risk.
That said, short lease term can create opportunity. If a tenant is likely to renew, the location is strong, and the investor has a plan for the asset, a higher going-in cap rate may be justified. It simply requires more underwriting than a long-term, bond-like lease.
Rent growth and lease structure
Annual rent increases can materially affect an NNN investment’s future income. A lease with 2% annual bumps, periodic increases, or CPI-based adjustments may command a lower cap rate than a flat-rent lease because the buyer is receiving built-in growth. Over a long hold period, that difference can be substantial.
Lease structure matters just as much. An absolute NNN lease may place nearly all building, roof, structure, parking lot, tax, and insurance responsibilities on the tenant. A more limited net lease may leave the landlord responsible for major capital items. A higher cap rate can be appropriate if the owner may face roof replacement, HVAC costs, structural repairs, or unreimbursed expenses later.
Location and real estate value
Even in a tenant-focused net lease investment, the real estate remains the collateral. A well-located property with strong traffic, access, visibility, demographics, and alternative uses can reduce downside risk if the tenant leaves. A freestanding building in a growing retail corridor may have multiple future users, while a highly specialized facility in a thin market may be difficult to re-lease or sell.
The market also considers local supply, zoning, replacement cost, and the value of the land. For a property with a shorter lease term, real estate fundamentals often become even more influential in cap rate and pricing.
Cap Rate Is Not Your Total Return
Cap rate measures the unleveraged income yield at the time of purchase. It does not account for financing, income taxes, depreciation, appreciation, selling costs, future vacancy, or capital expenditures. It also does not predict internal rate of return.
An investor who buys at a 6.5% cap rate with financing may earn a different cash-on-cash return depending on the loan rate, loan-to-value ratio, amortization, and debt terms. A 5.0% cap rate property with strong annual rent growth and a durable tenant may produce a more attractive long-term outcome than a higher-cap-rate property with flat rent and substantial re-leasing risk.
This is why cap rate should be treated as a pricing metric, not a shortcut around due diligence. Compare the property’s cap rate with similar assets only after accounting for the differences in tenant, lease term, location, and landlord responsibility.
The Interest Rate Connection
Interest rates influence NNN cap rates because they affect the cost of debt and the return investors can obtain from alternatives such as Treasury securities and bonds. When borrowing costs and risk-free rates increase, buyers frequently require higher yields from real estate. That can place upward pressure on cap rates.
The relationship is not immediate or uniform. Cap rates can remain stable when there is strong buyer demand for a particular tenant, limited available inventory, or exceptional real estate. Conversely, a property can see cap-rate expansion even in a stable rate environment if the tenant’s credit weakens, lease term declines, or the business category falls out of favor.
For buyers using leverage, the spread between the property’s cap rate and borrowing rate deserves close attention. Positive leverage can support cash flow when the property yield exceeds the effective cost of debt. When debt costs exceed the cap rate, leverage may reduce current cash flow, even if the property remains a sound long-term hold.
Applying Cap Rates to a 1031 Exchange
For a 1031 exchange investor, cap rate is often tied directly to replacement-property requirements. The investor may need to replace income quickly after selling a management-intensive asset, while also satisfying identification and closing deadlines. That urgency can make a clean, creditworthy NNN lease especially appealing.
However, exchange timing should not lead to accepting a cap rate without understanding the underlying risk. Review the lease abstract, amendments, tenant guarantee, rent schedule, options, expense obligations, financial reporting, property condition, title matters, and local market fundamentals. Also compare the property’s income with your required debt service and desired after-tax cash flow.
A lower cap rate may be appropriate for an investor prioritizing income stability and minimal management. A higher cap rate may be appropriate for an investor who can tolerate more lease rollover risk, tenant risk, or asset-management responsibility. The objective is not to find the highest cap rate on the market. It is to acquire the most suitable risk-adjusted income stream for your portfolio.
Questions to Ask Before You Rely on the Cap Rate
Before submitting an offer, confirm that the advertised NOI is truly recurring and supported by the lease. Determine whether the rent is current, whether there are free-rent periods or abatements, and whether any reimbursements are excluded from the stated income. Understand what happens at lease expiration and whether renewal options contain below-market or above-market rent terms.
Ask what the property would be worth if the tenant vacated. A sale-leaseback with a high cap rate may offer attractive current income, but it can carry significant risk if the building is specialized or the tenant’s business is highly leveraged. On the other hand, an established national tenant in a prime infill location may justify a lower yield because both the lease and the underlying real estate provide support.
